Do I really need to use an image hosting site like Imgur to preview images correctly?

There is a file size limit however (2MB if memory serves) and you can only add a maximum of three attachments in this fashion. If you want to add more (without double-posting ), then Imgur is the best option. I use it frequently to post images here.

After you add an attachment, you'll get a "Place Inline" button - when you click that it will put it where the cursor is, not where you want it to go, so first make sure your cursor is where you want the image to be placed and then click "Place Inline".
The "chain" icon button you're referring to adds a link to your post.
